Can anyone help interprete this paragraph please?

You can not submit an online application to move to a family member if you are already in Sweden. You must return to your country of origin, or where you are permanently resident, and make your application from there.

Does it mean as an example; a person who lives legally in Denmark or any other country not his own can only apply from the said country on the condition that he is a permanent resident holder in that country?

It means if u have a legal residence in that country you can apply from there. No need for permanent residence permit.

But a person who lives illegally in Denmark can not hand in the application at the swedish embassy here. He need to go home and hand it in to the swedish embassy in his own country.
